So why does it pay more to borrow than many French companies?"},"content":{"rendered":"<p class=\"wp-block-paragraph\">France's 10-year government bond yield briefly hit 5% last week, the highest since July 2002. A rising government bond yield means the price of bonds already sold is falling. On Oct. 7, 38% of France's high-grade corporate bonds (bonds sold by companies with strong credit to borrow money) traded at lower yields than French government bonds of similar maturity (the date the loan is repaid). By Bloomberg's count, that is about \u20ac215 billion ($241 billion), almost 18 times the \u20ac12 billion at the start of the year.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">At first glance, it looks like a passing bout of European political drama. But the real story is elsewhere. A bond's interest rate is the price of one question: will the lender get the money back on time? Investors have started to trust French companies like L'Or\u00e9al (a cosmetics company) more than the French government, which can collect taxes.<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<ol class=\"wp-block-list\">\n<li>Why did governments borrow more cheaply than companies in the first place?<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\">For a long time, government bonds were the safest benchmark in the bond market, because a government that runs short of money can raise taxes. It's the same reason a bank gives a lower rate to someone whose paycheck is never at risk. So normally a country's companies pay more interest than its government.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">In France, that order is flipping fast. French corporate bonds trading at lower yields than government bonds grew from \u20ac12 billion at the start of the year to about \u20ac215 billion. Put simply, the market now trusts many French companies more than the French government when it lends money.<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<ol start=\"2\" class=\"wp-block-list\">\n<li>How tight are France's finances?<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\">France's budget deficit this year (the money the government spends beyond what it collects in taxes) is expected to reach 5.4% of the size of its economy (GDP). EU rules set the limit at 3%. Borrowing to cover those gaps year after year has piled up government debt of \u20ac3.6 trillion in the second quarter, 119% of GDP, up from 115.6% a year earlier.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Scale it down to a person earning $50,000 a year: they overspend by $2,700 every year and have built up $59,500 in debt (a simple example). When a bank lends to someone like that, the first question is: when will you start spending less?<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<ol start=\"3\" class=\"wp-block-list\">\n<li>Why doesn't anyone believe the government's promise to spend less?<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\">Prime Minister S\u00e9bastien Lecornu's minority government has proposed a budget that cuts the 2027 deficit from 5.4% to 5%. Spending cuts and tax increases together come to about \u20ac54 billion. Yet the market grew more nervous. The government has no majority in parliament, and France missed its budget targets in three of the four years from 2023 to 2026.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Budget fights have already cost two prime ministers their jobs. Parliament is set to begin debating the budget on Oct. 13, student protests over underfunded schools are continuing, and a presidential election is scheduled for next spring. It's like someone who has failed three diets saying \"this time for real\": the people around them are only half convinced.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Because France uses the euro, in a crisis it can lean on a bond-buying tool of the European Central Bank (the central bank for the countries that use the euro), but that help depends on whether the debt is sustainable and whether fiscal rules are followed, so it is not an unconditional guarantee. Even the governor of the Bank of France said it would be misguided to expect the European Central Bank to come to the rescue, and that the tools to fix the deficit lie with the government and parliament (late September).<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<ol start=\"4\" class=\"wp-block-list\">\n<li>How did companies win more trust than the government?<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\">What investors look at is where a company makes its money. L'Or\u00e9al, LVMH (the luxury group that owns Louis Vuitton and other brands) and TotalEnergies (an oil and gas company) earn money all over the world. One bond fund manager said that, other than having their headquarters in France, these companies have little to do with France.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Picture a shop that only sells in one neighborhood and a shop with branches in many countries. When the neighborhood economy slumps, only the first shop is badly shaken. The difference is that a company cannot collect taxes the way a government can. Even so, industrial-gas maker Air Liquide drew about \u20ac12.5 billion of orders when it sold \u20ac2 billion of bonds on Oct. 6, and sold its two fixed-rate bonds (bonds with a set interest rate) at lower yields than government bonds. Banks, which hold a lot of government bonds, are the exception: the cost of insuring French bank bonds against the risk of not being repaid has risen.<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<ol start=\"5\" class=\"wp-block-list\">\n<li>When rates rise, whose money shrinks?<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\">First, people who already own government bonds. If you hold $1,000 of a government bond paying 3% a year and new bonds pay 5%, then with the same $1,000 the new bond earns $50 a year and the old one $30. To sell the old bond, you have to cut its price (a simple example).<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Next, French taxpayers. What the government pays to borrow also affects rates on mortgages and business loans. The French Treasury plans to sell \u20ac340 billion of new bonds in 2027, so a rate just 0.1 percentage point higher would add about \u20ac340 million in interest each year (a simple calculation).<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Companies have borrowed more cheaply than governments before. Last year, Microsoft bonds briefly traded at lower yields than US Treasuries, and during the euro zone debt crisis some Spanish and Italian corporate bonds yielded less than their own governments' bonds. This time it is happening in the euro zone's second-largest economy, and the amount has swelled from \u20ac12 billion at the start of the year to \u20ac215 billion.<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<ol start=\"6\" class=\"wp-block-list\">\n<li>BITPRESS Insight<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\">A government bond yield is not a price attached to the name of a country. It is a score given to that country's finances. If a government spends more than it takes in and repeatedly breaks its promises to spend less, it pays more interest than many of its own companies, even though it can collect taxes.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">\"Safe assets\" like bond ETFs (funds that bundle many bonds and trade like stocks) are, in the end, someone's debt.
